What is the efficient frontier?
The efficient frontier is a curve showing optimal portfolios that offer the highest expected return for each level of risk. Points on the curve are efficient - you can't get higher return without taking more risk, or lower risk without accepting lower return. Also called the Markowitz bullet.
How to read efficient frontier chart?
X-axis shows risk (volatility), Y-axis shows expected return. The curved line is the efficient frontier. Points above the curve are impossible. Points below are suboptimal. The tangent point from risk-free rate is the optimal risky portfolio (maximum Sharpe ratio).
What is capital allocation line?
Capital Allocation Line (CAL) is the straight line from risk-free rate tangent to efficient frontier. It shows optimal combinations of risk-free asset and risky portfolio. Steeper slope means better risk-adjusted returns. The tangent point is the optimal risky portfolio.
Why is efficient frontier curved?
